Dave....The 248-264 engine is a dry sleeve engine, no O-rings. If you have water comming from around the sleeve I bet the block is crack on the manifold side of the engine in either cylinder 2 or 3. I'm talking about a crack inside the block behind the sleeve on the manifold side of the engine. I have seen this happen about 6 times over the years with this engine. You will have to pull the sleeve to see for sure. A good machine shop can repair this but it's usually cheaper to go shopping in a salvage yard for a replacement block or engine.
