A shed, or at least a quality canvas tarp, would keep the rain out. Your tractor will last longer, look better longer, and be more reliable if you can get it out of the weather somehow.
But yeah, that doesn't sound like the correct exhaust system. The correct exhaust system is a piece of 1-1/2" standard black iron pipe that screws into the manifold and extends above the hood. The muffler fits over the top of the pipe and is held with a muffler clamp On top of the muffler is the most important part, the RAIN CAP, or "flapper" as some people call it.
