Chances are pretty good that a ball bearing let go at some point, and one of the balls got trapped between the bull gear and the housing. It made its own exit hole. The obvious next question is....has there been any oil in that rear end since the hole was made? Holes such as this can often be patched so they hold fluid, even if the patch isn't pretty. If the tractor was run very much without fluid in the rear end, the internal parts may be shot.
