Hydraulic fluid is milky

The hyd. fluid in my "new" 1972 International Harvester 3400A Tractor, Loader, Backhoe was 6 gallons low (cylinder leak) so I added some Stuff I got from O'riely auto parts store that says it meets or exceed the IH HYTRAN fluid it requires. [I don't know what the previuos owner put in. I don't know the condition of my hydr. filter.] Now when I check it, it is full but is milky like it has water in it. Can't see any place water could get in! The backhoe digs fine but I have not been able to lift the whole tractor up with it to move it sideways (lacks power). I have never ran the throttle way up, just a little over half. Since it is a 50 HP engine, would it need to be full trottle to have enough power?
Also, one of the about 1-3/4" diameter "return lines" under the tractor has been hit with a rock and is caved in about 75% of its flow. Is that my problem?
There are hoses with 2 clamps holding that line on to other lines. When I replace this pipe, can I replace the hoses with standard radiator hoses of the correct diameter, or will the hyd. fluid eat or bust them? Where could I get hoses (about 1-3/4 " ID and only 5 inches long? (cheap and easy!)
